I ran into the same issue on (K)ubuntu Maverick Meerkat.

I just had to disable the nbd-proxy as follows:

In the file
/var/lib/tftpboot/ltsp/i386/pxelinux.cfg/default
I added the boot option
nbd_proxy=false
