Having looked into the code, I think it is possible to make both types
(attached and external) displayed in popup box. Thinking about
interface, what would be the best - another tab entirely dedicated to
external URLs (which will look like standard tinyMCE image interface
which you see when you are adding picture without having added
attachment) or just another input box in the same tab?

"I believe this issue was raised a couple of months ago, but I'm not sure if it has been resolved. I am using version 1.2.5. when I try to embed a graphic in a Blog, I only get an option to input the image URL, but not the drop down menu enabling me to choose an image."

I tested this on demo.mahara and there I could not insert an attached image either. I only got the URL field. It works fine on master.dev. However, on master.dev I cannot insert an external image anymore once I have attached one. Thus, a combination of external and internal images doesn't work.
